Over the weekend, the United States and Iran suspended their exchange of attacks, prompting NYMEX WTI crude oil futures to fall sharply to the $84 per barrel area at the start of the week. However, reports that Yemen’s Iran-backed Houthi forces have attacked facilities operated by Saudi Aramco have raised concerns that the conflict could spread to Yemen, limiting optimism over a sustained easing of geopolitical tensions.
As a result, expectations for an early Federal Reserve rate hike have not retreated significantly despite the decline in oil prices. Investors remain cautious that renewed disruptions to energy supplies could once again fuel inflationary pressures.
Attention this week will turn to the Federal Open Market Committee (FOMC) meeting. Overnight index swaps (OIS) imply less than a 40% probability of a rate hike at this month's meeting. Nevertheless, with Fed Chair Kevin Warsh having adopted a communication style that largely avoids providing forward guidance, markets continue to see a non-negligible risk of a surprise rate increase. That uncertainty is likely to provide underlying support for the U.S. dollar.
While the recent decline in crude oil prices may limit the upside in dollar/yen, downside risks also appear constrained, suggesting the pair is likely to remain broadly supported ahead of the FOMC meeting.
